The purpose of this study is to verify that utilizing predicted estimates of portfolio volatility in order to apply risky assets allocation to the strategic asset allocation process for TDFs (Target Date Funds) improves investment returns and provides a buffer against drops in TDF returns in case of an economic crisis.
TDFs are geared towards investments made over the course of twenty to thirty years with long-term goals, mainly targeting retirement pensions that individuals rely on in their post-working years. The fact that TDF returns directly affect the retirement nest eggs of individuals bears particular significance in Korea that is at the outset of an aged society, and it is also socially important to defend and protect sound investment returns for TDFs under particular circumstances prompted by economic events in order to serve the purpose of retirement pensions. Note that the management of TDFs relies on glide paths to determine the weight of risky assets over the entire investment horizon. By design, glide paths reflect the initial financial environment and financial demand of the main client base. These glide paths that display the weight of risky assets tend not to change throughout the entire lifecycle of the fund unless there are significant disturbances. This study pursued improvements in TDF returns by temporarily underweighting risky assets within the glide path upon excessive spikes in volatility during a certain period, while maintaining glide paths that represent strategic asset allocation over the entire investment horizon of TDFs.
The theory for estimating future volatility in this study is based on GARCH models, while the theoretical background for applying the volatility estimates to the asset allocation process is based on volatility clustering observed in the time series data on volatility estimates. For the volatility prediction method, the study tapped into LSTM techniques that are widely used for machine learning with financial time series data among other AI techniques. The stock indices of six countries – popular investment destinations commonly included in the actual TDF portfolios of existing asset management companies– were used as research data. Based on TDFs on the market and their average investment weight for each country, this study designed a virtual portfolio that is similar to actual TDF portfolios. For verification, the study reduced the weight of risky assets within the portfolio according to the pre-defined rules when the volatility for each index predicted by LSTM exceeded a certain limit, and recovered the weight after some time.
The findings verified that leveraging volatility to make transitory changes in strategic asset allocation over a certain period led to outstanding improvements in returns relative to the actual returns of existing TDFs. The ten-year verification period was broken into two five-year horizons, and portfolios were divided into two categories – aggressive and defensive. Both types of portfolios realized significantly higher returns over both verification horizons. In addition, the buffer effect for investment returns was verified to be highly conspicuous when there was a preemptive reduction in the investment weight of risky assets upon the occurrence of a particular economic event (e.g. financial crisis) that led to higher volatility. On top of that, the study proved that differentiated initial investment weights for risky assets currently being adopted by each TDF provider do not hold much significance once volatility is utilized to make adjustments in investment weights. These findings lead to a strong conviction that managing actual TDFs based on this study will provide higher returns to clients and defend TDF returns against a potential economic shock triggered by future uncertainties.
The scope of the target investment assets in this study is limited to the stock indices of six countries, and investment conditions are controlled by simple and consistent rules. Therefore, conducting additional studies based on more diversified investment assets and more flexible constraints and rules will allow for research endeavor much more closely geared towards improving TDF investment returns. In that case, the research implications will not only be confined to higher returns for TDFs, but also be highly relevant to improving the returns of overall Asset Allocation Type Funds.
