This paper aims to examine the theories on whether directors' remuneration should be regulated and, if so, on what grounds. Statutes contain several provisions on director’s and executive’s remuneration, but in a fragmented way. Korean Commercial Code stipulates that the director and executive’s remuneration are subject to approval by the shareholders at the general meeting. Besides, according to the Act on Corporate Governance of Financial Companies (Article 16(4)), it is mandatory to establish remuneration committee for financial companies over a certain size, and the Capital Market Act requires the disclosure of the executive’s remuneration over 500 million Korean won.
Although each provision is based on the assumption that director and executive remuneration should be regulated in a certain way, there remains a lack of discourse about whether (and why) director’s remuneration should be regulated. The optimal contract theory, prevalent in the early 1980s, assumed that executives' compensation was designed to minimize agency costs even if it was left to private ordering. Later, the managerial power theory argued that as executives have the ability to influence their own remuneration, they receive pay in excess of the level of compensation that would be optimal for shareholders and also camouflage the rent extraction.
Even assuming that the Managerial Power Theory is valid, it is necessary to further examine whether it is sufficient to regulate the remuneration decision procedure or the amount of directors' remuneration. In Korean case law, courts have also stated that when determining whether remuneration is excessive, it must bear "reasonable proportionality" to the value of the services provided by officers and directors. Yet, there is no detailed discussion on how to determine reasonable proportionality. Therefore, this article has closely examined the US precedents for determining whether the remuneration is excessive, applying either the waste test or reasonable proportionality test. Courts tend to avoid making judgments about executive compensation as much as possible and view it as a matter of business judgment.
Based on the U.S. experience, this paper argues that the court's judgment on the amount of remuneration should be limited to exceptional cases and that remuneration regulation should focus on strengthening procedures.
