When, if ever, should a court or arbitral panel step in and change the terms of a contract when one party claims that performance has become too hard? And if an adjustment is called for, how can the tribunals determine the appropriate amount? These questions have long vexed courts and commentators. Although the Uniform Commercial Code, Restatement (Second) of Contracts and UNIDROIT Principles of International Contracts all contemplate court-ordered adjustments in hardship situations, as do other national laws, adjustments are very rare. What accounts for this reluctance? Very likely two things: uncertainty over the appropriate threshold for intervention (just when is performance too difficult?) and uncertainty as to the appropriate adjustment amount. The case law has focused almost exclusively on the percentage increase in the promisor`s cost of performance. This is incorrect because costs are only part of the picture. In determining hardship, the tribunal must also consider the parties` respective investments - their reliance interests -- and their profit margins, which vary considerably from firm to firm. The discounted cash flow techniques that businesses employ before making long-term investments, including long-term contracts, take these and other factors into account. These techniques provide a principled and practical way of drawing the line between the risks inherent in almost every contract promise and extraordinary risks of the type that no rational economic actor willingly assumes. The article is inspired in part by a suggestion in Victor Goldberg`s Framing Contract Law: An Economic Perspective (Harvard University Press: 2006) that courts use a “reasonable economic firm” test in interpreting contracts. The article analyzes in depth how such a firm would frame its expectations when contracting, then suggests when and how a tribunal might intervene to preserve the firm`s position, to the extent possible, when things go badly awry due to an unexpected increase in the cost of performance.
