An executive stock option plan is providing for the granting of options to purchase up to a specified number of shares of the corporation, set aside and reserved for that purpose to the executives and directors within a stated period of time and upon stated terms and conditions, including the method of determination of the option price. According to the agency theory, the stock option is an instrument that benefits shareholder. Conflict of interest is inevitable between a shareholder and agent; therefore, in order to enable the manager, as agent, to maximize the shareholders interest in his or her decision-making, such decision making and the economic incentives of the agent must converge. Decisions maximizing shareholders interest will ultimately raise the value of the company or enhances its performance. If compensation to the manager is linked to the value or performance of the company, the efficiency of the company will be raised and will contribute to the increase in company value. Moreover, stock option has the effect of aligning the interests of the manager with those of the shareholders especially since its primary evaluating factor of management performance is the value of the shares.
However, in recent days, stock option plan in which it provided the stock option to the executives and directors is severely criticized not only academically but also at the congress. With the result of that, the relevant law, the Securities and Exchange Act has been revised to solve problem on December 2005. Article 189 Clause 4 of the previous Securities and Exchange Act mandated a special resolution of the general shareholders meeting prior to the issue and thereby allowed an opportunity for the shareholders themselves to consider the problem of dilution of stock value. In addition to that, although there exists a restriction in the form of a certain quantitative limit, stock options can be issued merely upon the resolution of the Board of Directors. Thus, this provision is criticized severly by the reason that it bestow the excessive economic profit to the executives upon exercise of the stock option without direct relation to whether the value of the company increases with better company performance. In the revised Act, it changed to prevent that providing to the directors and executives, stock options may not be issued merely upon the resolution of the Board of Directors.
But this regulatory action is not adequate and enough to solve adverse criticism. Originally, almost all problems that may bring disadvantageous results due to the issuance of stock options derive from decision making procedures concerning officers incentive compensation that include stock options. The transparency and fairness of these procedures are the very factors that may determine a high possibility of disadvantage to shareholders. Therefore, in order to ensure transparency and fairness of the overall procedure of deciding the incentive compensation of the officers, the following legal framework must be instated instead. First, all information on wages of the officers, which includes stock options, must be provided to the shareholders in detail. In doing so, the current disclosure regulations must be further strengthened so that it is made mandatory to provide information concerning stock options and wages in detail and in a manner easier to understand. In order to create a correlation between the performance of the company and that of the individual officer and the stock option system, not only must the compensation decision procedure be transparent and independent, compensation policies must be effectively established and its contents planned.
In this respect, regulatory approach is not enough. Because a special resolution of the general shareholders meeting prior to the issue has limited effect that it give opportunity to the shareholders to consider the problem of dilution of stock value.
