This paper examines the analysts’ and investors’ biases in interpreting real earnings management and also compares the extents of analysts’ and investors’ biases in interpreting real earnings management. Prior research documents that after the Sarbanes Oxley (SOX) acts were enforced, managers have begun to substitute earnings management based on discretionary accruals (hereafter, accrual EM) by real earnings management (hereafter, real EM). The survey results of Graham et al. (2005) show that 80% of interviewed executives report that they would decrease spending on R&D, advertisement and maintenance expenses to meet an earnings target. More than half state that they would delay a new investment project even if the delay causes a small sacrifice in firm value. Real EM is defined as “Management actions that deviate from normal business practices, undertaken with the primary objective of meeting certain earnings threshold” (Roychowdhury 2006). Real EM is a sort of earnings management but managers use upward Real EM by boosting up credit sales or increasing the production unit and cutting discretionary expenses, such as R&D expenses or advertising costs. Cohen et al. (2008) suggest that managers have begun to substitute earnings management based on accrual EM by real EM since accounting regulations were reinforced. Prior research on real EM suggests that managers actually use the method of real EM to manipulate earnings (e.g., Roychowdhury 2006; Kim et al. 2008) and also that real EM has negative effects on firms’ long-term profitability or cost of equity capital (e.g., Kim et al. 2009; Kim and Sohn 2013). Prior research documents that investors do not fully incorporate accrual information into their stock price (Sloan 1996), and also analysts do not fully incorporate accrual information into their earnings forecasts (Bradshaw et al. 2001). Although Bradshaw et al. (2001) already show that analysts fail to fully incorporate the lower persistence of accruals into their earnings’ forecast, they do not compare the relative bias of analysts’ earnings forecasts with the bias of stock prices in interpreting accruals. Thus, Kang and Yoo (2007) suggest that analysts overreact to current accruals to a greater degree than the market does. Therefore, if investors were to fixate on analysts’ earnings forecast as their earnings expectations, the market’s mispricing of accruals would be exacerbated. Recent studies begin to find that firms engaging in real EM incur significant negative accounting and stock returns in future years. Li (2012) reports that for U.S. firms, investors overreact to upward real EM. So these empirical results suggest that investors do not fully incorporate real EM into the stock prices. To the contrary, Gunny (2005) suggests that analysts recognize real EM well in their earnings forecasts. However, given that the quality of analysts’ earnings forecasts varies across countries, it is not clear that the results of U.S. studies are applicable to Korean firms. Also there is a limited piece of empirical evidence regarding the mispricing of real EM for Korean firms. In this paper, we examine whether investors and/or analysts fully incorporate the effect of real EM into their earnings expectation or forecasts. Then we compare the relative extent of investors’ and analysts’ biases in incorporating the effect of real EM into future earnings expectation. Using Korean firm-year observations from 2001 to 2008, we find the following empirical results. First, consistent with previous research, the magnitude of real EM is negatively associated with subsequent firm’s operating performance. Second, analysts’ earnings forecasts as well as stock prices have optimistic biases in incorporating the effect of real EM into future earnings expectation. Third, equity value estimates based on analysts’ earnings forecasts are more biased than stock prices in incorporating the effect of abnormal operating cash flows into future earnings expectation. Thus, we conclude that investors may not be able to mitigate their systematic bias in interpreting real EM by considering analysts’ earnings forecasts. In other words, if investors fixate on analysts’ earnings forecasts as their earnings expectation, stock price would be more deviated from its intrinsic value in terms of incorporating the effect of real EM. This is the first empirical study in Korea suggesting that analysts, as well as investors, fail to fully incorporate the negative effect of real EM on firm’s future operating performance. This is also the first to suggest that investors may not reduce their systematic bias in interpreting the effect of real EM, in particular, operating cash flow, based on analysts’ earnings forecasts. Thus, this study will enhance investors’ understanding of the usefulness or limitation of analysts’ earnings forecasts in terms of the reduction of their mispricing of stocks.
